What is a network effect?

A situation where a product becomes more valuable as more people use it.

In plain English

A network effect means each new user makes the product better for everyone already using it. Communication tools, marketplaces, social platforms and standards all work this way.

It creates a self-reinforcing advantage. Once a network is established, competitors face the problem that their identical product is worth less simply because fewer people are on it.

What to know

Value grows with participation
Direct effects come from more users of the same kind. Indirect effects come from balance between groups, as with buyers and sellers.
Getting started is the hard part
An empty network has little value, which is why launches often seed one side heavily or start in a narrow community.
It becomes a moat
Switching means leaving the people you connect with, which is why entrenched networks survive better products.
Most businesses do not have one
Referral, reputation and repeat purchase are good things, and they are not network effects.

Why it matters

Network effects are one of the few genuinely durable competitive advantages, which is why the term is applied to businesses that do not have one. Being clear about whether you do prevents strategy built on an advantage that is not there.

Common mistakes

×Describing ordinary word of mouth as a network effect.
×Launching broadly instead of saturating one small community first.
×Assuming growth will make the product valuable without the effect existing.
×Ignoring that the effect can reverse as users leave.

FAQs

Is word of mouth a network effect?

No. Word of mouth spreads awareness. A network effect means the product itself gets better as more people join.

Can a small business have a network effect?

Occasionally, in community-based models. Most small businesses compete on specialism and service instead, which is fine.
